Carry Trade Strategy
Carry Trade Strategy: Earning While You Sleep
The Carry Trade is one of the most popular long-term forex strategies. It involves borrowing a low-interest-rate currency and investing in a high-interest-rate currency, profiting from the difference (the "carry").
How it Works
Every currency has an interest rate set by its central bank. When you hold a forex position overnight, you earn or pay "swap" (also called rollover) based on the interest rate differential.
- Positive Carry: You earn swap daily.
- Negative Carry: You pay swap daily.
Example
- AUD interest rate: 4.35%
- JPY interest rate: 0.10%
- Differential: 4.25%
If you buy AUD/JPY (buy the high-rate, sell the low-rate), you earn the differential as a daily swap payment. Over weeks and months, this adds up significantly.
Best Carry Trade Pairs
| Pair | Typical Direction | Differential |
|---|---|---|
| AUD/JPY | Buy | High |
| NZD/JPY | Buy | High |
| USD/JPY | Buy | Moderate |
| GBP/JPY | Buy | Moderate-High |
| USD/TRY | Buy | Very High (but risky) |
The Risks
1. Exchange Rate Movement
You might earn $5/day in swap but lose $500 in a single price move against you. The carry is only profitable if the exchange rate stays stable or moves in your favor.
2. Interest Rate Changes
Central banks can cut rates unexpectedly, reducing or eliminating the carry advantage.
3. Unwinding Risk
During market crises (2008, COVID), carry trades unwind violently as traders rush to close positions, causing massive moves against carry positions.
Best Practices
- Trade with the trend. Only take carry trades in the direction of the larger trend.
- Use low leverage. Carry trades are long-term; you need to survive drawdowns.
- Diversify. Don't put all your capital in one carry pair.
- Monitor central bank meetings. Interest rate decisions directly impact your strategy.
The carry trade is not a "set and forget" strategy, but when conditions align, it can be a powerful source of steady income.
